Understanding the Basics of Small Business Loans

A small business loan is money that a business borrows from a lender, with the agreement to pay it back over time, usually with interest. Unlike giving away money, a loan creates a legal obligation between the borrower and the lender. The borrower must repay the borrowed amount plus an additional cost (interest), which is how the lender makes money from the transaction.

Small business loans come in many forms. Some loans are secured, meaning the business owner puts up an asset—like equipment or real estate—as collateral. If the business cannot repay the loan, the lender can take that asset. Unsecured loans don't require collateral but typically come with higher interest rates because the lender takes on more risk.

According to the Federal Reserve's Small Business Credit Survey, approximately 43% of small businesses sought financing in 2023. Among those seeking financing, about 70% received some form of credit. This shows that loans are a common way businesses fund growth, buy equipment, hire staff, or manage cash flow.

The loan process typically involves several stages: the business owner submits information about their company, the lender reviews the application and financial records, the lender makes a decision to approve or decline, and if approved, funds are disbursed. The timeline from start to funding can range from a few days for online lenders to several weeks for traditional banks.

Interest rates on small business loans vary widely based on the lender type, loan size, and business risk. According to Federal Reserve data, rates for small business loans ranged from around 5% to over 15% in recent years, depending on these factors. A business that borrows $50,000 at 8% interest over five years would pay roughly $10,800 in total interest.

Practical Takeaway: Before exploring loan options, understand that a loan requires repayment with interest. Calculate what monthly payments would look like for your business and ensure your projected revenue can cover those payments plus ongoing operating costs.

Types of Small Business Loans Available

Several types of loans serve small businesses, each designed for different purposes and borrower situations. Knowing the differences helps business owners understand which loan structure might match their needs.

Term Loans are the most common type. The lender gives the business a lump sum of money upfront, and the business repays it in equal installments over a fixed period, typically two to ten years. Term loans are useful for purchasing equipment, buying inventory, or funding expansion. Banks, credit unions, and online lenders all offer term loans.

Lines of Credit work differently. Instead of receiving one lump sum, a business receives access to a pool of money it can borrow from as needed. The business only pays interest on the amount it uses. This structure works well for managing seasonal cash flow or unexpected expenses. A business might have a $25,000 line of credit but only borrow $10,000 initially, paying interest only on that $10,000.

SBA Loans are partially guaranteed by the Small Business Administration, a U.S. government agency. The SBA doesn't lend the money itself; instead, it guarantees a portion of the loan to reduce the lender's risk. This guarantee allows lenders to offer longer repayment terms and lower rates than conventional loans. SBA loans come in several programs: 7(a) loans are the most common and can be used for various business purposes; microloans are smaller amounts, typically up to $50,000; and disaster loans are available to businesses affected by disasters.

Equipment Financing is a loan specifically for purchasing business equipment. The equipment itself serves as collateral, which typically lowers the interest rate. If a restaurant needs a new oven or a construction company needs a truck, equipment financing targets these specific needs.

Invoice Financing (also called factoring) is useful for businesses with cash flow gaps. When a business invoices a customer but doesn't receive payment for 30, 60, or 90 days, invoice financing allows the business to receive most of the invoice amount immediately from a lender. The lender collects payment from the customer later. This is common for businesses that sell to other businesses.

Merchant Cash Advances are controversial but available. A lender gives the business cash upfront, and the business repays it through a percentage of daily credit card sales. These have high effective interest rates and should be approached carefully.

Practical Takeaway: Match the loan type to your actual need. If you need ongoing access to money for operational expenses, a line of credit may serve you better than a term loan. If you're purchasing specific equipment, equipment financing often offers better rates than a general term loan.

How Lenders Make Lending Decisions

When a business applies for a loan, the lender must decide whether to approve it. This decision is based on several factors that predict whether the business will repay. Understanding these factors helps business owners strengthen their position when seeking financing.

Credit Score is typically the first factor. For small business loans, lenders look at both the business credit score and the personal credit score of the business owner. Business credit scores range from 0 to 100, with higher scores indicating lower risk. Personal credit scores range from 300 to 850. Most traditional lenders prefer personal credit scores of 650 or higher. A business owner with a score of 720 is more likely to receive financing than one with a score of 580.

Cash Flow demonstrates the business's ability to make loan payments. Lenders review bank statements, profit and loss statements, and tax returns to understand how much money flows through the business. A business that consistently generates more revenue than expenses can more reliably make monthly payments. Lenders often want to see that monthly loan payments represent no more than 10-15% of the business's monthly revenue.

Business History matters significantly. Established businesses with two or more years of operating history face lower barriers to borrowing than brand-new businesses. A business that has operated for five years and survived economic changes appears less risky than a business that opened six months ago. The Small Business Administration notes that businesses operating for two years or longer have substantially higher loan approval rates.

Debt-to-Income Ratio is another key metric. This compares the business's existing debt obligations to its income. A business generating $100,000 annually in revenue with $10,000 in monthly debt payments has a high debt-to-income ratio and may struggle to borrow more. Lenders typically prefer to see this ratio below certain thresholds, though these vary by lender.

Collateral reduces lender risk. If a business owns property, equipment, or other valuable assets, these can be pledged as collateral. The lender can seize these assets if the loan isn't repaid. Having collateral to offer often means access to larger loan amounts and lower interest rates.

Business Plan and Purpose also factor into decisions. A lender wants to understand why the business needs the money and how it will use the funds. A loan to purchase equipment that will increase production capacity appears lower-risk than a loan for unspecified purposes. Business owners who can articulate a clear plan for loan proceeds are more likely to receive approval.

Industry and Economic Conditions influence decisions too. Lenders are more cautious about businesses in struggling industries. During economic downturns, approval rates typically decline across most industries.

Practical Takeaway: Before approaching a lender, review your business credit score, gather recent financial statements (bank statements, profit and loss statements, and tax returns for the past two years), and prepare a clear explanation of why you need the loan and how you'll use it. Address any weak areas in advance—paying down existing debt before applying can improve your debt-to-income ratio.

Interest Rates, Terms, and Total Costs

The interest rate on a small business loan is the percentage of the borrowed amount that the business will pay to the lender beyond the principal (the original amount borrowed). Understanding how rates are calculated and compared helps business owners make informed decisions.

How Interest Rates Are Set: Lenders don't set rates arbitrarily. They typically begin with a benchmark rate—often the prime rate, which is the rate the
